this just sounds like a failing hard drive. these things happen - the original 4gig in my Vivante SE just failed a few weeks ago. they are really easy to replace, and as prices have come down significantly in the last few years, you can get a pretty big drive for a pretty cheap. any standard 2.5" hard drive (less than 11mm in height, i think, but i may be wrong) will work. they are really easy to replace (only a few screws).

i got a nice hitachi 12gb for about $275.

i suggest not sending the computer into ASE, as they will charge for shipping and then overcharge you for the drive. drop me an email if you need any help finding a drive.
