It sounds like the computer is working as expected. If you hold down the Alternate key, the cursor keys will move the mouse. Holding shift and Alternate will move the cursor in smaller steps. The "Cir Home" and "Insert" keys are the left and right mouse buttons.

now, regarding your mouse problem. Normal serial mice will not work on the STE, even if you do somehow plug them in. You need a real atari mouse, or an amiga one with an atari/amiga switch. Where are you? I'm in Australia, and I usually just send one for free to anyone here if they need one.
If you're somewhere else, I'm sure there's someone who will send you a mouse if you pay postage. They may also throw in a few floppies with some software to get you started if they're true ST people ;o)

If you already have a proper atari mouse, then it could be your keyboard stopping it from working. This is a common problem with STs - the joystick/mouse ports were not very robust, and the connections used to "dry up" with prolonged use.
They can be resoldered, which is a bit of a pain, however I found (when I was 12 or 13) that the easiest way to fix it was to get a wooden paddle pop stick, chop it in half, then wedge it underneath the bracket which holds the ports onto the keyboard.
I'll explain that a bit better.... you have to take the case off the STE for starters (undo all the screws underneath the ST that are in round holes. The screws in square holes secure the floppy drive so you can leave them where they are). You should be able to take the top of the STE off after undoing these screws.
So, once the STE is open, you'll see the keyboard sitting on some metal shielding which covers the motherboard. If you flip the keyboard over, you'll see underneath where the joystick and mouse ports are. On those ports is like a metal bracket thing, with philips head screws on each end, which holds the ports tightly against the keyboard (so that they're not too weak). If you undo these screws just a bit, you'll be able to wedge the ice-cream stick between the keyboard and the ports. Tighten the bracket back down onto the stick. I have found that more often than not, the ports will work after this!
This isn't a permanent fix - so you should be really gentle on the ports and plug and unplug joysticks/mice as little as you can. To fix it properly, the pins you see going off the back of the ports and down through some holes into the keyboard really need to be resoldered onto the keyboards circuit board. I'm sure you can see that getting to that circuit board is a pain! I have never opened a keyboard up to resolder the connections, but other people do...
